Yes, it can read CDs or DVDs with an external USB drive.

Does the OS come pre-installed on the SSD?

i believe that is install on the hdd but the ssd can be used as cache for the hdd,for more speed.

Is this compatible with a free upgrade to Windows 8.1. If so, how do I install?

I believe that it is. It is in the windows store (one of the pre-installed tiles). If you click on it, it should tell you what to do from there.

I want to upgrade the RAM of my system. Which RAM's are compatible with this model?
